I was recently told by my ALO that admissions said that there is a possibility of a prep school offer on the table for me. If I receive at prep school offer, is it possible that that could change into a full appointment?

You will be considered for the prep school if you are determined not to be a candidate for direct admission. You cannot apply to the prep school, but they will review your file and recommend for prep if there is a shortcoming that they think can be improved. Generally this is an academic deficiency and they feel you need more experience to help you be successful on the hill. Although nothing is absolute in the military, I would doubt you would have a prep appointment changed to a direct appointment.
On the other hand, if you accept the prep appointment and are successful, you have an excellent chance of getting into USAFA the next year.

The prep school offer, as you will note if you read through the hundreds of posts on this subject, is a "golden ticket." An appointment is yours to lose at that point. Some people feel the prep school makes them second best, but many prepsters go on to be distinctive graduates, tops in their class.

Please, read through the many threads devoted to the prep school and prep programs.
